My guess is that the "stuck in the walls" thing is a vague/mistaken translation issue. I've encountered it in other Japanese media before.

I think it's more like, "within the walls of the castle," i.e. inside the castle.

no, they're literally trapped in the walls, the ending has you free peach from being inside the window and the game has you travel through walls and paintings throughout the entire thing
It's probably a play on words, you hear it and think "oh you mean inside the castle" but no, they're comedically literal

First we need to talk about parallel universes.

10 of the 15 main courses have warp points within them.
You can collect a 1Up Mushroom in every course except Tower of the Wing Cap.
You can grab the Koopa Shell underwater to make you swim faster.
Running around stumps in the game 5 times in a row will spit out 5 coins.
Sometimes if you punch a butterfly it will turn into either a free 1Up or a bomb that will chase you.

There's an added door and balcony in front of the window in both Galaxy games from which Peach watches events unfold. I suggest perhaps that extra space between the windows is her royal bedroom.
