If Sega had a decent handheld out at the same time the PSP was out, Nintendo could have potentially lost their market share and went under without their handheld division to save them. In that scenario Microsoft snakes their way in after Nintendo goes third party.

It actually delayed the Enix merger. The merger was already in the works before SW came out. It bombing mainly fucked over Sakaguchi and caused Square to be even more in bed with Sony because Sony gave them millions to bail them out.

Picking Rare would be stupid. Nintendo never fully owned Rare and Rare's biggest problem was that they had shit management. They made good games in spite of that, and they were already having trouble keeping up with making games for N64, let alone the Gamecube/Xbox generation. Even if Microsoft didn't buy them, Nintendo still wouldn't have (probably because they didn't want to deal with fixing Rare themselves), and it's likely Rare's quality would have still slipped, perhaps to the point that NIntendo stops publishing their games and they go out of business entirely.

Sega not going full retard would've still led to Microsoft entering the console landscape, only this time they would've bought Sega outright instead of launching their own console. Sony still would've entered since that was mostly Nintendo's fuckup, and the pressure of three competitive Japanese companies would pushed one of them out. Nintendo would be more stubborn and more resistant to being bought out, while Sega was already under subsidiary ownership under CSK. Finally, Sega's fuckups is what convinced Microsoft to do it themselves instead of buying out Sega in real life. So had they not fucked up and were still a strong competitor, Microsoft would've bought out a controlling interest. If anything it would've made Microsoft a stronger brand right out of the gate, because they could just sell their products in Japan and Europe under the Sega name.

Microsoft tried to cater to Japan. Especially with the original Xbox. What you're describing is just a general trend in the industry as a generation grew up, and things became more accessible. Microsoft was never the console pushing 'movie games.' At most, they were doing shooters, and telling people to drink Mt. Dew and Doritos.
