Several key people left, so they knew the company wasn't worth as much. Microsoft did not know how much damage those people leaving would cause, so they bought a dud. Still haven't earned back the money from buying it.

Coz Rare were shit and completely out of ideas and their talent had left to join other studios.
Unironically, Japanese pride and racism-lite at the top of the company (and probably a bit below as well).
Nintendo doesn't like spending money on second party devs. That's why they just did it for the first time in forever after a shitton of investor pressure to go out and buy Capcom or somebody, because they wanted to do that even less.
I expect their thinking was that Microsoft wasn't getting the important IPs and therefore there was no reason to spend tens of millions on what amounted to talent retention. If they wanted somebody to make games for them, they could just hire them directly (which is more or less how Retro came to be)
If they tried to do a sequel nowadays they'd probably fuck it up somehow like filling it with MTX or something.

Rare let too many important members go first and Nintendo probably didn't care for more western IP's too much.

Because the Rare Microsoft bought was not the same Rare that made all those classics.

Hence why they worked with british developers on Star Fox? Or why they worked with foreign tech or literally bought a foreign studio?
Let's not lie to ourselves, Nintendo is anything but prejudiced, it has more to do with the output and lack of interest in owning Rare that was the key factor
