Mussolini and foreign minister Galeazzo Ciano got outplayed by Hitler and von Ribbentrop when the Pact of Steel with Germany was signed. Article III contained a casus foederis clause which essentially made it an offensive alliance. After bleeding in Ethiopia and Spain, Italy wasn't ready for war and it wouldn't have been for years. Mussolini tried to obtain a "period of preparation" with a memorandum where he explained under which conditions Italy would join the war, setting the beginning for WWII after 1942. Therefore when World War II began in 1939, Italy wasn't even remotely ready, and initially declared itself a "non-belligerent" ally of Germany (which doesn't really mean anything) despite the Pact of Steel being an offensive alliance; Mussolini only decided to join the war when he thought Germany had won.

Unlike in Germany, where the NSDAP took control of all institutions, the PNF (National Fascist Party) never managed to take control of the position of the Head of State, or the King. Therefore the Monarchy, which had still plenty of influence over the armed forces, was able to negotiate with the Allies, overthrow Mussolini and outlaw the fascist party. The "change of teams" in WWI was also a decision of the same Monarch, Victor Emmanuel III.

I should add that Mussolini's thought process is very evident in a famous quote uttered by himself a few weeks before Italy joined the war in 1940, which goes: "I only need a few thousand dead [Italian soldiers] so that I can sit at the peace conference as a winner who has fought."
Essentially, at that point the Italian government was convinced the preparation period was no longer necessary because Germany had already won by blitzkrieging Poland and France. Which was, of course, a miscalculation.
